EMI Explained: How Loan Payments Are Calculated

Every loan payment is part principal, part interest. Understand the EMI formula, how prepayment affects your total cost, and how to compare loans fairly.

When you take out a loan — a home loan, a car loan, a personal loan — the bank quotes a fixed monthly payment called the EMI (Equated Monthly Installment). The same number comes out of your account every month, but the meaning of that number changes: early payments are mostly interest, and late payments are mostly principal.

The EMI formula, demystified

An EMI is calculated from three inputs: the principal amount (P), the monthly interest rate (r = annual rate ÷ 12), and the number of months (n). The formula levels the payments out so that every installment is identical even though the underlying mix of principal and interest shifts each month.

EMI = P × r × (1 + r)^n ÷ ((1 + r)^n − 1)

  • Higher principal → higher EMI, proportionally.
  • Lower interest rate → lower EMI, but the effect compounds over the loan term.
  • Longer tenure → lower EMI but far more total interest paid.

The tenure trap

Extending a 20-year loan to 30 years cuts the monthly payment by roughly 25% but can double the total interest you pay over the life of the loan. Always compare total cost, not just the monthly number.

Why prepayment is the quiet superpower

Because early installments are interest-heavy, paying a lump sum toward the principal early in the loan skips years of interest that would have been charged on that money. A worked example

Take a loan of 50,00,000 at 8.5% annual interest over 20 years. Running that through the formula gives an EMI of roughly 43,400 per month. Over 240 months you repay about 1.04 crore in total — meaning the interest alone comes to roughly 54 lakh, slightly more than the amount you borrowed.

The first payment shows why the early years feel so slow. The interest due in month one is the balance times the monthly rate: 50,00,000 × (8.5% ÷ 12), which is about 35,400. Your EMI is 43,400, so only around 8,000 — under a fifth — actually reduces the principal. That ratio shifts every month, but it takes years before the split tips toward principal.

Now stretch the same loan to 25 years. The EMI drops to roughly 40,300, saving about 3,100 a month, which is the number a lender will highlight. But total interest rises from around 54 lakh to about 71 lakh. Those five extra years of lower payments cost roughly 17 lakh — nearly 450 times the monthly saving. This is the tenure trap in concrete terms.

These numbers come from the standard amortization formula and are rounded for readability. Your lender's figures will differ slightly depending on fees, day-count conventions, and the exact disbursement date. Run your own numbers rather than relying on an example.

Prepaying: reduce the EMI or reduce the tenure?

When you make a lump-sum prepayment, most lenders offer a choice, and it matters more than the prepayment amount itself. Reducing the EMI lowers your monthly outgoing while keeping the original end date. Reducing the tenure keeps your payment the same and brings the finish line forward. Keeping the tenure and cutting the EMI feels better month to month; cutting the tenure saves substantially more interest, because interest accrues on the outstanding balance for fewer months.

Timing matters just as much. A prepayment in year three removes interest that would have accrued over the following seventeen years. The identical amount paid in year fifteen removes far less, because there is little time left for it to have compounded. If you are going to prepay at all, earlier is disproportionately better.

Check the terms before assuming you can. Fixed-rate loans commonly carry prepayment penalties, and some agreements impose a lock-in period, a cap on how much you can prepay per year, or a minimum prepayment amount. A penalty can erase the saving entirely on a smaller prepayment.

The rate that is not the rate

Everything above assumes reducing-balance interest, where interest is charged on what you still owe. Some lenders — particularly for personal, vehicle, and consumer-durable loans — quote a flat rate instead, charging interest on the original principal for the entire term regardless of how much you have repaid. A flat rate looks dramatically cheaper and is not: a flat rate of around 10% typically corresponds to an effective reducing-balance rate closer to 17–18%, because you keep paying interest on money you have already returned.

Processing fees, insurance bundled into the loan, and documentation charges have a similar effect on a smaller scale. If two lenders quote the same rate, the one with a 2% processing fee is meaningfully more expensive. Where an APR or effective-rate figure is disclosed, that is the number to compare, because it is designed to fold these costs into a single comparable rate.

Comparing loans fairly

Never compare two loans by monthly payment alone — compare the total interest over the full term. Two loans can have identical EMIs while one costs considerably more because of tenure, fees, or how interest is calculated. The amortization schedule, not the headline EMI, is where the truth lives.
